Navigating the complexities of retirement account investing requires a lender that stays by your side long after the documents are signed. At First Western Federal Savings Bank, we believe that “in-house” is more than just a buzzword; it is a commitment to our clients. By keeping our loans within our own portfolio, we provide a level of consistency and security that is rare among modern non-recourse loan lenders.

Direct Communication with Your Actual Lender

When your loan is kept in-house, you never have to worry about your debt being sold to a third-party servicer. You maintain a direct line of communication with the people who actually approved your financing. This transparency eliminates the frustration of “lost in translation” messages that often occur when dealing with large, disconnected loan providers who outsource their customer service.

The Security of an FDIC-Insured Bank

Partnering with an FDIC-insured bank provides an essential layer of institutional safety for your investment strategy. Unlike independent mortgage companies, we are held to rigorous federal standards of stability and capitalization. This means your non-recourse loan is backed by a regulated institution that prioritizes long-term financial health over quick profits from selling off loan packages to secondary markets.

Faster Decisions and Streamlined Processing

In-house lending means in-house decision-making. Because we don’t have to wait for external investors or secondary market aggregators to sign off on your file, we can move at the speed of your real estate deal. This streamlined approach allows us to be more responsive than other loan providers, ensuring your IRA doesn’t miss out on a competitive property due to bureaucratic delays.

Understand the ‘Non-Recourse’ Difference

Before you begin, it’s crucial to fully grasp the fundamental concept of non-recourse loans. This isn’t just a technical term; it’s the core of your investment’s security. Experienced borrowers highlight that the value of this type of loan lies in its built-in protection. This means your personal assets are shielded from liability, making it a safer and more secure method of non-recourse financing.

Don’t Rush Your Property Due Diligence

Seasoned borrowers will tell you that the property itself is as important as the non-recourse loan. Conduct thorough due diligence, including a detailed inspection and market analysis. Our clients have found success by carefully vetting potential investment properties to ensure they align with their long-term goals. Rushing this step can undermine the benefits of even the best non-recourse financing.

Plan for Your Property’s Cash Flow

A key takeaway from experienced investors is the need for a comprehensive financial plan for the property. A non-recourse loan is one piece of the puzzle; understanding your potential rental income versus ongoing expenses is vital. We encourage our clients to create a detailed cash flow projection, which is a critical part of a successful non-recourse financing strategy.

Securing a non-recourse loan is a significant step toward diversifying your retirement portfolio with real estate. At First Western Federal Savings Bank, we are proud to be one of the trusted non-recourse loan lenders in Rapid City, SD, to help you on this journey. Contact us today!

Let First Western Federal Savings Bank in Rapid City, SD, help you understand what can happen if you take out this type of loan for real estate investments and connect you with the right resources.

Limited Recourse

Unlike traditional loans, IRA non-recourse loans limit the lender’s ability to go after your personal assets if you default. However, this also means that the lender (First Western Federal Savings Bank, for example), can only seize the property itself in case of default, putting your retirement savings at risk.

High Interest Rates

Non-recourse loans can come with higher interest rates compared to conventional loans due to the increased risk for the lender. Be sure to factor in these higher costs when evaluating the potential returns on your real estate investment.

Property Valuation Risks

Since non-recourse financing is based on the value of the property rather than your creditworthiness, getting an accurate appraisal is crucial. Overestimating the property value can lead to higher loan-to-value ratios and potential financial strain in the future.

When it comes to retirement planning, Individual Retirement Accounts (IRAs) offer various options for saving and investing. Two common strategies used by savvy investors are IRA non-recourse loans and self-directed IRAs, both of which are available through First Western Federal Savings Bank in South Dakota. But what are both of these and how do they differ financially?

Read on as we delve into the details of these approaches and highlight the key differences between the two. Learn more about your IRA options with us today!

Self-Directed IRAs

A self-directed IRA allows account holders to have greater control over their investment choices. Unlike traditional IRAs, which limit investments to stocks, bonds, and mutual funds, a self-directed IRA gives you the chance to invest in real estate, precious metals, private equity, and more. This flexibility empowers you to diversify your retirement portfolios beyond the stock market.

IRA Non-Recourse Loans

An IRA non-recourse loan through First Western Federal Savings Bank, however, is a unique financing option that allows individuals to leverage their IRA funds to invest in real estate. Unlike traditional financing, non-recourse loans are structured so that the lender’s only recourse in the event of default is the collateral itself (i.e., the property being purchased). This means that the borrower’s other assets are protected, providing a level of security for IRA investors seeking to use leverage.

What Makes Them Different?

One of the primary distinctions between self-directed IRAs and non-recourse loans in South Dakota is the investment strategy employed. While the former focuses on expanding investment options across various asset classes, the latter specifically enables real estate investments through leverage. Additionally, the risk profiles of these approaches differ, with self-directed IRAs offering more diversification but potentially higher volatility, and non-recourse loans providing leverage benefits but with associated risks.

What is Cash-Out Refinancing and How Can it Benefit Your Self-Directed IRA or Solo 401K?

Cash-out refinancing is simply taking advantage of or leveraging the equity built up over the years on your rental property owned within your self-directed IRA, solo 401K, or IRALLC. Through either paying off an existing non-recourse mortgage loan on the property or through extracting the equity in a free and clear property that is already owned by your self-directed retirement plan, that untapped equity represents potential funds for future opportunities within your plan.

Cash-out refinancing means taking a mortgage loan against the value of the property up to a loan value that the bank is comfortable making. For example, if you owned a single family rental home that had no debt against it in your SDIRA worth $150,000, you could potentially borrow up to 60% of the value of that home in the form of a long-term non-recourse mortgage loan. That 60%, or in this case, $90,000 could be borrowed and used for other investments within the retirement plan.

Better Terms

One reason to do a cash-out refinance would be to get better terms on the non-recourse loan than the current terms of the loan. Say the current interest rate on your non-recourse loan was 8% in today’s market, or say there is a balloon payment coming up on that non-recourse loan, a refinance could be used to pay off that loan and term it out over 25 years. By doing so, the potential cash flow benefit to the retirement plan could be substantial once the payments on the debt are spread out over a longer term that currently on the existing loan.

Liquidity for Other Investments

Most investments that are pulling liquidity out of their properties via a non-recourse, cash-out loan are using the funds to diversify their portfolio. They may be buying another piece of rental real estate and need the funds to pay for that next home. Or, perhaps they are using some equity to buy stocks and mutual funds and take advantage of the lower prices the stock market currently has in today’s’ market.

Liquidity for RMD’s

Some investors may be at the age where they are beginning to take distributions out of their retirement plans either to support their lifestyle or because they need to take out the Required Minimum Distributions (RMDs).

Improvement to other IRA-Owned Properties

Many investors are also using liquid funds from one property to fix up another property held within their self-directed retirement plan. Often investors need liquid funds to either make repairs that are needed for other properties, or to invest in a fix and flip.

Refinancing One Property Along With a Purchase of a New Home in Lieu of a Cash Down Payment

Another frequently-used strategy is to use the equity in one free and clear property in lieu of a cash down payment on the next purchase. If there is enough equity in the home to support the typical 40% down payment on the next home, often the lender can take a lien on the existing home plus a non-recourse mortgage loan against the new purchase and the investor doesn’t have to tape liquid cash to close the deal. By putting both homes on the same loan, the investor saves money on closing costs since they are only closing the one loan, not two.

Bottom Line

There are many good reasons investors may want to do a cash-out refinance of their properties owned within their self-directed IRA, Solo 401K, or IRALLC. The most beneficial reason is to grow the retirement plan by adding leverage to existing assets to purchase more assets. First Western Federal Savings Bank is here to help with your non-recourse loans for your real estate investments.

With ambiguity still flooding the travel industry and people taking a break from vacationing, you may be pondering your current vacation property investment. COVID-19 has put a hold on many things, and vacation rentals have been no exception. People are concerned with their health and safety, as they should be, and are staying home due to the CDCs shelter-in-place order. While some cities and states currently have no end in sight for the stay-at-home order to lift, other cities are slowly lifting the order and installing regulations to ensure that safety is not compromised.

This time has not been favorable with those who have invested in real estate and vacation rental properties, but there could be a rise in the number and frequency of vacations as the summer draws to an end and fall begins. The future still remains uncertain, however, and while we can remain hopeful and prepared, there is also much dignity in ebbing and flowing with the current situation.

To speak with a representative about applying for a non-recourse loan so you can dip your toes in the waters of property investing, then contact First Western Federal Savings Bank today. A vacation rental is an exciting prospect, and a great opportunity to make your financial goals become a reality. Let us assist you in the process of acquiring your own vacation rental today!

Vacation Rental By Owner

Those who are interested in investing in vacation rental properties will find comfort in knowing that they can rent out several types of properties, like houses, apartments, condos, villas, and more. Platforms like Airbnb and Vrbo allow you to advertise property listings to renters in an organized and targeted fashion. While vacation rentals are experiencing a downturn in popularity, they will always appeal to a very large audience. Travel is down, there is no denying that, but vacation rentals remain a great opportunity to get people comfortable with traveling again, as they are a great alternative to motels, hotels, and other lodging options that require large numbers of people to be together in close quarters.

Vrbo and Airbnb have readjusted their cleaning regulations as well as their cancelation policies to help both investors and travelers mitigate the financial loss associated with COVID-19. Vrbo released a statement at the end of May that stated they were to roll out a policy to help protect travelers, property owners, property managers, and the public. The policy includes flexible credits, refunding, and more.

Airbnb

Since its debut in 2008, Airbnb has exploded in popularity, becoming a household name and easily one of the most popular platforms for families and renters to scroll through when they have a vacation in mind. The platform has an extensive host network that offers millions of listings in over 191 countries. Anyone can be an Airbnb host and rent out spaces as big as the entire house or as small as a shared room. Further, the platform allows renters to have unique experience in creative rooms. For example, there is an Airbnb made entirely out of LEGO, giving renters a taste of what it would be like to live in a LEGO world.

The active review culture on Airbnb allows guests to leave their thoughts about the stay, ranking their experiences, and providing descriptions about the cleanliness, comfortability, and more. Further, the platform has a feature that allows renters to discover activities near their chosen destination.

Vrbo

Anyone can post a listing on Vrbo, like houses, apartments, castles, treehouses, villas, yurts, and more. However, unlike its popular vacation rental counterpart, Vrbo requires you to rent the entire home, which means that there are usually fewer listings than what you would find on Airbnb. These larger spaces, however, can be very attractive for those who are bringing larger parties of people or their families along with them. The most attractive point, in this case, is that you don’t have to share the property with the owner or someone else who may also be using the rental — in other words, it’s all there for you to enjoy.

This is ideal for both property investors as well as travelers because it minimizes the risk of spreading the virus. Investors who have listings on Vrbo will be able to leverage this attractive feature of privacy to travelers, as people who are traveling will likely want to do as much as they can to not put themselves in harms’ way. Travelers will prefer the distance and the privacy from other people, especially large groups of people, and that is exactly what listings on Vrbo can offer them.

Changes from the Virus

Booking any short-term rentals on Airbnb, Vrbo, and other platforms used to be quick and easy, but coronavirus has made the vacation rental process a bit of a headache for owners and renters alike. The wave of cancelations has been a focal issue for travelers seeking refunds, and hosts denying them, wanting to conserve money as much as they can because of the uncertain future and lasting effects.

To counteract the changes, platforms are readjusting their cancellation policies and strongly encouraging owners to comply with cancellations to help uphold public health. Some short-term rentals have even been banned in some locations to help continue to fight the coronavirus transmission. Some policies will provide some guidance for traveler-host cancellations, but some policies are just acting as a form of patchwork while larger issues are dealt with and a more solid form of action can be created to move forward.

This pandemic has brought many changes in the vacation rental industry to light, like a new meaning of maintaining cleanliness in rentals, ensuring that properties have been efficiently and fully cleaned between guests, more polished and flexible cancellation policies, and preferred pricing. Post-pandemic life, however, could continue to bring an unprecedented rise in vacation rentals, with reservations looking stronger in the fall and winter months than they did last year.

A Change In Short Term Rentals

Currently, vacation rental owners are experiencing a decrease in widespread travel and nonessential business restrictions. The number of short-term rental bookings made in March and April were down about 50% from previous months, and about 85% of existing bookings for the same period were cancelled. The number of short-term rental units available for rent in the United States and Canada hasn’t changed since immediately before the crises.

Short-term rental hosts may be suffering now and blocking off their calendars to comply with local stay-at-home orders, but many owners aren’t simply throwing in their towels and removing their listings.

Alison Kwong, a spokesperson for Vrbo, has said that beginning in mid-April, the platform began to see and increase in U.S. demand for longer trips at the end of the summer. While the CDC encourages travelers to stay home as much as possible while the shelter-in-place order continues, vacation rentals are establishing cleanliness guidelines that may be helping travelers feel safer as they book short-term rentals.

People, perhaps because of the social restrictions from the pandemic, are increasing their average length of stay. Where the length of stay used to be anywhere from three to four days is climbing from anywhere between eight days to two weeks. In addition to the length of stay, the locations of short-term rentals are also changing. People are turning away from rentals in crowded urban areas, respectively, and turning towards rural areas. If you have, or are interested in having, vacation rental property in urban areas, you may be seeing this move yourself, or it’s something you may need to start expecting.

This may not have to be a bad thing, as it invites hosts to partake in offering more flexible perks to entice people, but it could also mean that hosts need to lower the price of nightly stays to encourage travelers. One of the best things to do in either case is to initiate conversations, no matter if you’re the host or the traveler, and see what kind of deals you can strike and how you can find ways to make your stay more comfortable during this time.

Making Sure Property Is Clean

Cleanliness has been at the forefront of everyone’s minds and has especially been the top concern for travelers who want to explore but don’t want to get sick while doing so. Vrbo has recommended that landlords allow for a 24-hour buffer between guests, and Airbnb recommends a CDC compliant cleaning protocol, asking landlords to agree to a minimum 24-hour buffer after a guest checks out. If there are hosts that cannot commit to the cleaning protocol, they can opt for a 72-hour booking buffer between stays.

If you begin renting out your property again to travelers, there is still a general risk of being exposed to the virus, but there are steps you can take to ensure that your rental is safe for guests to stay at. Start by wiping down the keys, and then consider these other key areas:

Kitchens

Bathrooms

Beds

Tables

Chairs

Communal areas, like living rooms

Shared Areas and Appliances

There are some cleaning products that are more effective in cleaning the viral particles of coronavirus, but be sure you are using them safely. Use these products on areas that are high-touch surfaces, like tables, chairs, doorknobs, light switches, phones, remote controls, handles, desks, toilets, and sinks. Things like cups, plates, and silverware should be washed thoroughly with hot water and dish soap, as well as dried thoroughly before being used again.

Sheets and linens are a low risk to renters if they are clean. Really, the only way for them to be a point of risk is unless the person making the bed sneezed or coughed on the sheets. You can talk to renters and ask them to make the bed themselves if you so choose.

Common areas, especially if areas that attract large numbers of people, may be closed as a way to enforce social distancing. Before listing common areas in your vacation rental listing, make sure that they are open to renters. And if you are the travelers, then be sure to communicate with the owners so when you get to the vacation rental, you aren’t there with nothing to do.

What To Do While You’re There

If you want to make your listing appeal to travelers who are still cautious about going out and staying in vacation rentals, then come up with a list of things to do or places that are open. Gathering in large groups of people is likely still frowned upon, and likely banned in most places, so give travelers some things to do that allow them to have their space and privacy while also enjoying the location they are in. Provide some hiking trails, lakes, or other outdoor recreational opportunities that they may be interested in. Further, do some research on what restaurants are open to the public (with the requirement of a mask, that is) and restaurants that are offering take-out and delivery services.

With so many steps involved in the process of buying a property, it can be easy to lose track of everything. There are many qualifications that need to be met when applying for a non-recourse loan. You need to have a property in mind, but it also needs to meet the requirements. You need to have enough money, but there are other financial regulations that need considering.

First Western Federal Savings Bank is among the nation’s top non-recourse lenders, and we are committed to providing you with clarity when it comes to using your self-directed IRA for investment purposes. Take a look at some of the qualifications that our non-recourse lenders are looking for, and get started with First Western Federal Savings Bank today.

Financial Qualifications

When you want to purchase a property for the purpose of turning it into a rental, there are several key factors which help determine whether or not you qualify.

Have at least a 1.25 DSCR.

The Debt Service Coverage Ratio (DSCR) is used by FWFSB to determine your ability to pay off the expenses that come with taking out a non-recourse loan, as well as operational expenses of your property (such as taxes, maintenance, and general upkeep). When calculating this, your ratio needs to be at least 1.25, which is good to keep mind for when you’re looking to buy a property. We will not approve loan applications for properties and situations where the DSCR is lower than 1.25.

Have enough in your self-directed IRA or 401k.

We’ve mentioned this before, but you need to have enough in your self-directed IRA to put down 40 to 50 percent on the property you’re looking to buy, plus reserves. Our non-recourse lenders will take this into account when reviewing your application.

Property Qualifications

In order to be approved for purchasing the property you’re looking to turn into a rental, our non-recourse lenders will also review the type of property that you’re interested in. Here are some of the requirements to keep in mind.

The property needs to be built after 1940.

Any homes built before 1940 will not qualify for turning into a rental (by way of utilizing a non-recourse loan, used in tandem with your self-directed IRA).

It must be in the United States.

Properties in Alaska and Hawaii are more than fine, but your property needs to be in one of the 50 states. International properties will not qualify.

It cannot be your primary residence.

Working with non-recourse lenders for this type of loan is in terms of an investment property, and one of the best ways to further your investment potential is by turning this property into a rental. Whether for vacation or long-term rental purposes, the property you acquire cannot be your primary or secondary place of residence.

It needs to be at least $70,000.

Houses or properties lower than $70k will not be considered.

It needs to have its own roof.

An apartment or terraced (row) home will not qualify, because these types of properties do not own or are not responsible for the roof. The property you’re looking at must have its own roof that is not shared with any other properties.

Hopefully this helps to clear up some of the questions that come our way when people are looking to work with our non-recourse lenders! If you have more questions, you are welcome to refer to our IRA non-recourse loan page, check out our YouTube channel, and, as always, get in touch with First Western Federal Savings Bank for more information.

Our non-recourse lenders will dive into the debt service coverage ratio (DSCR) in today’s blog. Understanding the DSCR is instrumental in planning how to leverage your self-directed IRA with purchasing a rental property. Read on to find out everything you need to know about the DSCR.

How Much Debt Will a Property Support?

Purchasing real estate within an IRA is a good place to invest IRA funds, especially with today’s excellent buys in real estate where markets have turned south. What that means in terms of returns on investment for your IRA are yielded better than bank rate CDs, Wall Street stock, mutual fund returns, and other investments. Your investment strategy and risk tolerance determine where your IRA invests, if a property truly does provide positive returns to the IRA, and if an IRA loan (non-recourse loan) makes sense for a property. Investment strategists can provide you with all kinds of formulas for returns on investments. You or your financial advisor or CPA can help make those numbers more clear. What I want you to examine is the impacts of debt on a property and how much debt a given property can support from a lending perspective.

Say you are a flipper and will be reinvesting capital gains in a relatively short time frame. In that case, you may not be too concerned about monthly cash flow if the end strategy is to make the profits on capital appreciation. You probably don’t even want a tenant in a property that you want to sell as soon as possible and want the home to show well. In that case, our reserve requirements would be larger than an income-producing property.

However, if a longer-term approach (based on rental income) is taken, then First Western Federal Savings Bank is going to look at debt service coverage ratio (DSCR) and how much debt a given property will support. Let’s look at the components that make up Debt Service Coverage and why it is important to examine.

How to Calculate DSCR

Debt service coverage ratio by definition is the net operating income a property can generate, divided by the amount of Annual Debt Service (principal and interest payments).

Let’s look at an example, using the expense ratios we use, so that you can for yourself identify these components and make an educated choice on your target investments.

Our requirement is at least a 1.25 debt service coverage ratio.

Let’s take for example a Single Family Residence (SFR) that has a purchase price of $200,000. It can be rented for $1500 per month. For sake of discussion, let’s assume a 50% loan-to-value of $100,000 non-recourse debt financing. How do these numbers play out?

Total Income Annually = $1500 per month rent times 12 months = $18,000 income.

From that, we need to subtract operating expenses.

Taxes (say $3000 per year)

3000

Insurance (say $800 per year)

800

Home Owner Association dues (say $160 per year)

160

Vacancy (we use 7% of gross rental income annually)

1260

Maintenance (we use .6% of the purchase price)

1200

Management (we use 10% of gross rental income)

1800

Total Annual Expenses

$8220

Net Operating Income ($18,000 income minus expenses $8220)

$9,780

Now to figure the DSCR we take the NOI of $9,780 and divide that figure by the annual debt service on the $100,000 loan.

Principal and Interest ($100,000, 25 year loan @ 5%) = $584.59/mo.= $7015.08/yr.

DSCR then is $9,780/$7015.08=1.39

If a larger IRA loan was considered (say 60% LTV) of $120,000, then the principal and interest payments would increase to $701.51 per month or $8418.10 annually. What would this do to the ratio of this same property? Plugging that number then into the DSCR we find $9,780 income/$8418.10 debt service equals debt service coverage ratio of 1.16.

A quick analysis of both loan sizes tells us that the property does support a loan of 50% of the purchase price, but does not support a 60% loan-to-value (LTV).

DSCR Varies Depending on the Location and Property Type

You can use this simple formula and make these same calculations on any given property you are interested in to find out how much debt the property can support. The debt service coverage ratio will be different in each market of the country as the relationship of rental income that can be generated versus the purchase price varies widely from one area of the country to the next.
